What Does Public Finance Mean?

Public finance is the study of the role of the government in the
economy. It is the branch of economics which assesses the government revenue
and government expenditure of the public authorities and the adjustment of one
or the other to achieve desirable effects and avoid undesirable ones.

Two possible extremes:

Pure centrally planned:

  • No role for markets (really?);
  • Production mix and quantities decided by government;
  • Prices centrally fixed

Pure market economy:

  • All goods and services provided by markets (i. e. by private companies, for profit);
  • Prices determined by market forces

No. The ‘normal’ case: mixed economies!

Positive analysis: an objective study of phenomena and processes
Based on the historical evidence and statistical data we have;
Normative analysis: “how things should be”
Boils down to finding the optimal solution under pre-specified constraints

Perfect competition among consumers
Perfect competition among producers
All market participants have perfect information
There are no externalities and no transaction costs
The set ofprices is given,
there exists an allocation ofresources which is Pareto efficient.
